You have to pay the buyout on the TO (which in his case is $0) but you don't pay the full contract amount. It is treated as though you had declined the option as I said.
edit: Here is a player who is just finishing the season and has 2 TOs with $1m BOs. I release him and I have to pay the 2 BOs (we are in the playoffs of the current year hence don't owe anymore on it) but not the full values of the TO years.
