I ran into this problem, but thankfully on a smaller scale as I just moved a couple of people. I ended up carrying some people (now on a different team) on my 40 man roster until they retired. Then I had to unretire them, add them to my roster, release them and then re-retire them.

If you are doing wholesale changes, I would recommend that you do the option where you release everybody into the free agent list and then set your teams. On a player by player basis, I think you need to release the player first and then reassign them. You may take a popularity hit from the fans if you do this, though, so you might need to reset your fan interest numbers afterwards.
